The Hidden Cost of Liquidity Pools: Understanding Impermanent Loss
Impermanent loss has become a critical concept for anyone diving into DeFi yield farming and liquidity provision. While it sounds technical, it’s essentially the gap between what you could have made by holding assets versus what you actually earn when providing liquidity to a pool—and it’s a risk every LP needs to understand.
How Impermanent Loss Actually Happens
When you deposit two assets into a liquidity pool on an Automated Market Makers platform, you’re entering a delicate balance. The moment token prices shift in the market, that balance gets disrupted. Arbitrage traders immediately step in, buying and selling assets within the pool to align it with current market prices. This continuous rebalancing means your portfolio composition changes—often in ways that hurt your returns.
Think of it this way: if you deposit equal amounts of Token A and Token B, but Token A skyrockets in value while Token B stagnates, the smart contract automatically sells your Token A to maintain the pool’s ratio. You end up with more of the underperforming asset and less of the winner. That’s impermanent loss in action.
Why It’s Called “Impermanent”
Here’s where it gets interesting: the loss isn’t necessarily permanent. If prices eventually revert to their original levels before you withdraw, your position can recover. The term emphasizes that staying in the pool longer might allow you to ride out the volatility. However, many LPs withdraw during downturns, locking in losses they could have avoided by hodling.

Impermanent loss is the hidden tax on yield farming. While trading fees and yield rewards can offset some losses, they don’t always compensate—especially during periods of extreme volatility. This is why experienced liquidity providers carefully choose which pools to enter, often favoring stablecoin pairs where price swings are minimal.
